What is Net Profit?

Net profit is the profit that a company makes after meeting all its expenses. It is the value derived after deducting the operating costs, other costs, interest, depreciation, and tax from total revenue. The net profit helps understand the financial health of the company. It is an indicator of whether a company is making more than it spends. 

Net profit is an important metric for the company as well as investors and analysts. Individuals and analysts seeking to analyse a company will first how profitable the company is. 

Net Profit Formula

Net profit = Total Revenue (Sales) + Income from other sources – Cost of Goods Sold – Operating Expenses – Other Expenses – Interest – Depreciation – Taxes.

It is a good metric to compare the business’s profitability across different accounting periods. Furthermore, it can be used to compare companies belonging to the same industry.

What is Net Profit Margin?

Net Profit Margin, also referred to as profit margin or net income margin, is a financial ratio expressed as a percentage. This ratio depicts how much profit a company generates from the total revenue (net sales). Unlike gross income, net profit means what remains after deducting all expenses like operating costs, interest and taxes. In simple words, it is a percentage of revenue that a company keeps as a profit. 

This ratio is a measure to understand the financial stability of a company. It is a financial metric to compare a company’s performance with its competitors. Also, it signifies whether a company is doing well or not. Thus a higher ratio indicates how efficiently the company operates and handles its expenses. 

Financial managers use this metric to determine how much net profit a company generates against one rupee of its revenue. For instance, if a company has a net margin of 20%, it realises a net profit of Rs.0.2 against each Re.1 of revenue. 

Net Profit Ratio Formula

The net profit margin ratio is the percentage of income that remains after deducting all expenses, interest and taxes from gross income. The following is the formula to calculate – 

Net Profit Margin Ratio = (Net Income/ Net Sales) x 100

Where,

  • Net Income – is arrived at by deducting all operating expenses ( administration expenses, research & development expenses, marketing expenses, depreciation, etc.), interest and tax from gross profit. Also, it can be directly calculated by deducting the cost of goods sold, all expenses, interest and taxes from total sales.
  • Net Sales – is arrived at by deducting any sales returns, discounts or allowances from the total sales.

Calculation

Let’s assume that a company ABC has Rs. 3 crores net sales and net income as per the income statement are Rs. 67 lakhs.

Net Profit Margin = 67,00,000/3,00,00,000

= 0.2233 or 22.33%

Therefore, the company earned 22% net profit from its total sales. This indicates that the company could generate profits worth Rs.0.22 for every rupee of sales. 

Note: The company’s net profit margin can be positive or negative. A negative profit indicates that the company was unprofitable during that reporting period. 

Interpretation and Importance of Net Profit Margin

Net Profit Margin considers all company expenses and revenue, making it a crucial financial metric in showing its financial health. The following is the interpretation and importance of this ratio – 

Assessing the cost and pricing 

A higher ratio indicates that the company has an effective pricing strategy and manages its expenses well. On the other hand, a lower profit margin signals the company to improve its pricing strategy and evaluate its costs to increase profitability. 

Comparison between companies

This ratio is a percentage of a company’s revenue, which becomes easier to draw comparisons between companies with different market capitalisation. However, this metric helps compare companies within the same industry. This is because the profit margin may vary from one industry to another. 

Assessment for different periods

The company can use this ratio to compare the profitability for different accounting periods. This helps to understand whether the financial measures are doing well. Also, this can be useful to project their net income based on revenue by tracking their net margin ratios over time. 

Lenders use to evaluate risk.

This ratio is very crucial when a company applies for a loan. Banks and lenders assess the company’s net profit margin and decide whether to grant a loan or not. Also, banks prefer companies with higher margin because it signifies that they are likely to have strong cash flows and a higher probability of paying back the loan.
