What is Net Profit Margin?

Unlike gross income, net profit means what remains after deducting all expenses like operating costs, interest and taxes. In simple words, it is a percentage of revenue that a company keeps as a profit.

The net profit margin ratio is the percentage of income that remains after deducting all expenses, interest and taxes from gross income. The following is the formula to calculate –
Net Profit Margin Ratio = (Net Income/ Net Sales) x 100
- Net Income – is arrived at by deducting all operating expenses ( administration expenses, research & development expenses, marketing expenses, depreciation, etc.), interest and tax from gross profit. Also, it can be directly calculated by deducting the cost of goods sold, all expenses, interest and taxes from total sales.
- Net Sales – is arrived at by deducting any sales returns, discounts or allowances from the total sales.
Let’s assume that a company ABC has Rs. 3 crores net sales and net income as per the income statement are Rs. 67 lakhs.
Net Profit Margin = 67,00,000/3,00,00,000
= 0.2233 or 22.33%
Therefore, the company earned 22% net profit from its total sales. This indicates that the company could generate profits worth Rs.0.22 for every rupee of sales.
Note: The company’s net profit margin can be positive or negative. A negative profit indicates that the company was unprofitable during that reporting period.
Interpretation and Importance of Net Profit Margin

A higher ratio indicates that the company has an effective pricing strategy and manages its expenses well. On the other hand, a lower profit margin signals the company to improve its pricing strategy and evaluate its costs to increase profitability.

This ratio is very crucial when a company applies for a loan. Banks and lenders assess the company’s net profit margin and decide whether to grant a loan or not.
